Preferred Return vs Cash-on-Cash Return

By EstateCalcHub · Published and reviewed 2026-10-06 · Educational U.S. property scenarios

The direct answer

A preferred return is a waterfall allocation rule that gives specified investors priority to distributions up to a defined return before later sharing tiers, while cash-on-cash return is a period return metric based on cash flow relative to cash invested. They are not interchangeable.

Read the preferred-return definition in the agreement

A preferred return can be cumulative or non-cumulative, simple or compounding, and may accrue on unreturned capital or another defined balance. The operating agreement controls the actual economics.

Calculate cash-on-cash from actual period cash flow

Cash-on-cash usually compares annual pre-tax cash distributed or available to equity with the cash invested. It describes realized or modeled period cash yield rather than priority within a waterfall.

Separate entitlement from actual cash availability

A stated preferred return does not guarantee that enough operating or sale cash will exist to pay it on schedule. Accrued but unpaid preference and actual distributed cash should be tracked separately.

Worked example

An 8% preferred return on $100,000 might create an $8,000 annual preference under one simplified structure, but if only $5,000 is distributable the agreement determines whether the $3,000 shortfall accrues. The year’s cash-on-cash distribution would reflect cash actually paid, not merely the stated preference.

Common mistakes and limitations

Do not market a preferred-return percentage as a guaranteed annual cash yield.

Basic illustrative waterfall only. Actual operating agreements may include accrued/catch-up pref, return-of-capital tiers, IRR hurdles, fees, clawbacks and tax allocations.

Frequently asked questions

Is an 8% preferred return the same as 8% cash-on-cash?

No. A preferred return is a distribution priority; cash-on-cash measures period cash relative to invested cash.

Can a preferred return go unpaid in a year?

Yes, if the agreement permits accrual and available cash is insufficient; the exact treatment depends on the governing documents.
